Stock Jargon: Bonus, Splits, Rights, and Buybacks
We know that when we buy shares we become part owner of the company. The company rewards us by giving us a portion of its profits, also called dividend. You also get the right to vote on the important decisions affecting the company. In short, you get all the rights of the owner, without having to spend a fortune to own the company.
But there is another way the companies reward you. This is by the way of bonus shares and rights issue. If the company is financially strong, these benefits can be a big boon to you. When the company declares a bonus issue, they give you a certain number of shares in a particular ratio to the number of shares you are holding. E.g. if the company announces a bonus issue of 1:1, it means that for each share you hold, you will be given 1 share. Similarly a bonus issue of 1:2 means that for every share you hold, you will get 2 shares from the company. Now here is the good news: they are free. You don’t pay anything for these shares.
Another way, the company rewards you is by the way of stock split. It is similar to bonus, but with a major difference. In case of bonus shares, the face value of the share does not change. But in case of stock split, it falls by the amount by which the stock splits. E.g. if the company declares a stock split of 2:1 with the face value of Rs. 10, the new face value of the stock will now be Rs. 5 and there will be 2 shares of face value Rs. 5, in place of a single share of face value of Rs. 10. Again stock split is free. But here there will be no dilution of equity, unlike in the case of a bonus issue.
Now at times, the company is in need of generating cash for it business purpose. In this case, it has 2 options: either go for a loan or raise capital via issuing equity. Now again, when it comes to equity route, the company can either issue shares to outsiders or issue additional shares to its current shareholders. When it chooses to raise capital from its current shareholders, it does so by the way of rights issue. Here also you get extra shares, but they are paid and not free as in the earlier instances. However it may so happen that the company may not be doing well. It may have suffered losses or may have fallen out of favor with the markets. In such cases, the share prices may be hammered. To prevent the further decline in the prices, the management may decide to buyback the shares from the nervous investors the price they offer for these shares would be higher than the market price. So you as an investor stand to gain. Also you simply have to sign the buyback form and send it to the company. So you don’t even have to pay any brokerage.
