The Importance of Volume in the Stock Market

Volume can be described as the number of shares or contracts traded in a security or an entire market during a specific period of time. Volume also gives you a measure of liquidity, that stock market participants use to determine interest in a particular stock.  In normal stock transactions, you will have a buyer for each seller, and vice versa. When there is a lot of volume, which means a lot of buyers and sellers, you have a higher possibility of a faster transaction.
 
Ultimately, a stock’s price movement is the most important factor. This is what makes us money if the movement is in our favor. Volume is your best gauge of supply and demand. Proper interpretation allows you to know how much big institutions, such as mutual funds, pension funds, and hedge funds are supporting your stock. Since about 75% of all stock market activity comes from these big volume entities, it is a crucial factor determining the price movement of your stock.
 
A strong stock not only has big point gains which lead to new highs, but there is a tendency to make the upward price movements on heavy volume. When the stock corrects, it is usually on light volume. This type of price and volume action tells you a stock is technically healthy. It is a big advantage once you become proficient in technical analysis.
 
On the other hand, there could be big trouble up ahead if a stock’s price goes down hard on heavy volume. Another danger signal would be if the stock rebounds in smaller steps on weak, or below average volume. When you see this type of price and volume action, it is a strong clue to sell the stock. You always want to be objective and decisive in your trading decisions.
 
A good sign would be if your stock quickly bounces back from a big sell-off in the next day or so, and regains most or all of the loss. If the price recovery is on heavy volume, the odds of a strong come-back are quite good. Conversely, if the stock regains only a small amount the next day, and volume is low, I would suggest selling the stock.

Proper interpretation of price and volume can give you an enormous advantage when trading the stock market, or any other trading venue. Most of the world’s best traders, past and present, made or currently make their trading decisions based largely on technical analysis, or in other words, chart reading. They look for historically proven, recurring price patterns with the volume working in their favor.
